Abstract: In financial advisory, consultants are often faced with a distorted risk perception of their clients. This contradicts the assumptions of traditional financial theory, where investors maximise expected utility and have rational expectations. The objective of this masterthesis is to analyse the perception of risk in the context of investment decisions and derive implications for advising private clients. In the theoretical part of this study, specific factors determining risk perception are analysed, with an emphasis on psychological factors. Drawing on these insights, a survey was conducted among 256 client advisors at Swiss financial institutions with the following results: due to their in-depth financial knowledge client advisors perceive investment risks in a more realistic way than Swiss shareholders. However, when asked to assess four different investment strategies, which were each displayed in three different ways, the subjectivity of risk perception became evident. In contrast to the predictions of traditional financial theory, the way in which risk is displayed has an immediate impact on perceived risk. Moreover, the survey yields that risk can only be imperfectly described with purely quantitative measures such as volatility. Further characteristics of an investment, such as liquidity and product transparency, should also be incorporated into the advising process. The findings of the analysed studies and this survey are used to derive recommendations for the advising process. The impact of risk perception on the fixing of a client risk profile is demonstrated. Furthermore, it is shown how psychological aspects can be included in finding an appropriate asset allocation. Finally, methods are suggested to make the client understand characteristics and risk features of an investment in an optimal way. In conclusion, well trained client advisors, who are aware of the psychological pitfalls of investing (such as overconfidence), can create added value for their clients. They should pay attention to the financial literacy and experience of their clients. Providing risk assessments and investment advice suited to their clients needs, both financial institutions and clients will benefit in the long run.
